Steps done during hiking do count as steps, hence they also count towards Steps challenges and badges, but it is true that distance done during Hiking activities does not count for Walk badges and challenges…
I also think this is stupid! It stipulates walking activities which hiking is a walking activity! I have a more robust set up on my watch for a hike so prefer to use that.... but don’t get any challenge…
And there are no hiking challenges so it isn't like you can sign up for a hiking challenge instead.

The reason is, that the badges and challenges were designed for walking, and hiking is a different category. Why it is so, nobody will tell you here, but probably for some historical reasons.
